Core Concept

Network effects, also known as network externalities or demand-side economies of scale, refer to the phenomenon where the value of a product or service increases as the number of its users grows. As more users join the network, both existing and new users derive greater value. This value growth is not linear—it can be exponential—creating strong competitive advantages and user stickiness. It highlights a positive feedback loop in which expanding the user base enhances the intrinsic value of the product or service.

Application Examples

  1. Social Media Platforms: The value of platforms like WeChat or Facebook lies in the number of connected users. When more friends and family members use the same platform, communication and interaction become more convenient, significantly increasing the platform's appeal and reinforcing its network effect.
  2. Telephone Networks: The telephone system is a classic example of direct network effects. When only a few people own telephones, their utility is limited. However, as the number of telephone users increases, each individual can reach more people, causing the overall value and usefulness of the telephone network to grow geometrically.
